What are capital costs?

Capital costs in the financial plan include all costs incurred in the course of business investments. In practice, however, there is an important difference between “real” capital costs, which actually flow out of the company, and “internal” capital costs, whose investment value directly benefits the company:

Capital costs: Equity vs. debt

Equity costs: Internal costs (e.g., personnel costs; return on investments)

Debt costs: External costs (e.g., ongoing interest)

The difference between equity costs, which remain within the company, and debt costs, which must be generated additionally, is crucial for greater cost efficiency.

Optimize capital costs, but not in the wrong place

A popular lever for optimizing capital costs is personnel planning in small businesses. However, employers who seek to achieve greater cost efficiency through low wage costs regularly fail. Motivated employees are your most important corporate asset. Those who do not pay decent wages should not be surprised if business growth does not reach a sustainable level, but is torpedoed by staff turnover.

Working cost-efficiently: real opportunities for optimization

To grow sustainably, you must define the real capital costs within your company and assess their potential for optimization. The following options are available to you:

1. Minimize excess inventory

Lean logistics enables companies to operate cost-effectively and maintain low capital costs. Conversely, an overstocked warehouse reduces profit margins because funds remain tied up.

Regularly reviewing your product range and its actual demand value can help here. Evaluate your best sellers and weed out low-performance products. At the same time, think ahead and use AI-based digital forecasting models to achieve just-in-time production in the best-case scenario.

2. Adjust debt capital to the interest rate level

Traditional debt capital costs for taking out business loans can also be kept low. Here, you set the course for your external perception, which is directly reflected in the cost of capital, in this case, your interest rate.

KfW business plan

A solid business plan and your negotiating skills determine the conditions banks use as a basis for their credit decisions and how high your borrowing costs will be during the term.

Skillfully negotiate the fixed interest period

The most important lever for greater cost efficiency is the fixed interest period. The fixed interest rate agreed upon when taking out a business loan often does not apply to the entire term of the loan. Entrepreneurs must therefore pay close attention to the current interest rate level when taking out a loan and negotiate the fixed interest period accordingly.

As a rule of thumb:

Favorable interest rates at the time of conclusion: Maintain the fixed interest rate for as long as possible.

Unfavorable interest rates at the time of conclusion: Keep the fixed interest rate as short as possible.

Improve credit rating

In order to know what low interest rates actually are in comparison to the optional increase, it is important to take external factors into account. The coronavirus crisis and its economic upheavals (rise in insolvencies) are a striking example of adjustments that have already been made in bank ratings for lending.

Other key factors that influence the rating include:

  • your company’s credit rating,
  • your equity ratio,
  • your liquidity management, and
  • The stability of your business model in times of crisis.
